Is there a way to backup applications from iTunes just like we backup songs, videos and movies?
I want to backup my paid applications especially just in case something happens to my computer and iTunes libraray.

You shouldn't need to, iTunes remembers apps you've bought and will allow you to download them again (unlike music).
except the $19.95upgrade. Those apps will be gone forever if you restore and Apple will tell you that the only way to get them back is to buy the $9.95 new upgrade. I think this is so lame, but am stuck in this very situation.

I was just talking about the apps downloaded from the app store. Especially the paid ones.
Oh sorry. I'm still chapped about the crummy service I got from Apple. Their answer that there is no way to get back the January upgrade apps without spending an additional $9.95 is so completely lame. Apple support is batting zero for two with me. Their take-it-or-leave-it approach leaves a lot to be desired and I can't understand why so many people are enamoured with Apple support.

All your applications should be kept in the "Applications" folder within the iTunes folder structure. Back that folder up and you should be set.

Before I installed 2.0, my software version was "1.1.4 with Software Update."
I know once my iPod went into Recovery Mode, and was restored exactly as it was before. iTunes simply downloaded 1.1.4, and it included the update. I imagine something similar would happen.
If you lost your Library, I imagine iTunes would recognize the iPod with the update.

Will this work if you copy the Applications folder to a new PC? I ask because I've been using my iPod Touch with my work PC, to syn calendar and what not, but my wife and I are moving soon, and obviously I won't be taking the work PC with me. Can i copy my Applications folder to my home PC, so that I don't lose anything? After hearing the horror stories about the January update, I'm mostly worried about losing 2.0 if I have to restore from a different PC. :(

But if you're asking if you can use another computer to sync the Applications to your iPod (or another iPod) I would think not. In fact, I doubt the Applications will show up in the other computer's iTunes, even if you copy the Applications to the same folder on the other computer.

So, (just so I understand) once I leave the computer that I downloaded 2.0 on, should I have to restore, I may be hosed right back to 1.1.4? The apps I'm not as worried about, as I haven't paid for any yet, only the free ones, but I really don't want to pay for 2.0 again.

The applications and 2.0 are completely different files in different locations. For Windows, the 2.0 FW update is one of the .ipsw files in this folder:
C:\Documents and Settings\(account name)\Application Data\Apple Computer\iTunes\iPod Software Updates
Definitely back that up onto a separate drive, DVD, or other computer. If your computer hoses up then you would be able to restore these files to their original locations.
