I have a new iPod touch (32 G), firmware 1.1.4, Model MB376LL.
I keep my iPod in a case (http://www.griffintechnology.com/products/elanformipod).
Sometimes when I turn my iPod on the screen stays dark. I can read the screen if I put it under a strong light (this is how I go into settings and change from auto-brightness to manual brightness). I think this happens more often when I'm in dark conditions.
I greatly prefer auto-brightness so I keep switching it back on. I have also noticed (when I'm walking the dog at night) if I shine my flashlight on the iPod that sometimes fixes the problem.

I could be wrong, but I don't think it adjusts the brightness on the fly. So, are you pressing the "on" button while it's inside the case and then opening up the case? If so the ipod would be thinking "oh my god it's so dark, better not blind my owner!" and then setting the screen to the darkest possible.
That's just my guess.

Auto-brightness does adjust on the fly, look closely as lighting conditions change. If it is not adjusting, then there is a problem that may be resolved by resetting or restoring. If those approaches don't fix it, then you might consider a warranty exchange.

This may sound like a stupid question, but have you pressed and held the power button for five seconds to turn it completely off since this started happening? It may just need a full reboot.
I have my touch in the same case, but i've never experienced a screwy auto-bright problem...

Correct me if I'm wrong but I think it only adjusts on the fly when going brighter, not dimmer
No, the autoadjust works in both directions.
You set the AVERAGE setting, and then if it gets darker than that, it goes darker than that to save power. If it gets lighter than average, then it goes brighter to allow the screen to adjust.
If it goes too dim, go into settings, and try adjusting the brightness bar with autobrightness turned on. That should make the light brighter at the lower end of the spectrum, and also slightly in normal conditions, and will stay the same (full brightness) in really bright conditions.
