Ok how do I create a seperate folder for the pictures im going to use for peoples faces? Like a special folder called Phone Faces or something.

What is this folder you speak of? Some kind of organizational tool? WE HAVE NO USE FOR SUCH THINGS! Seriously though... you can't do it from within the phone, from what I can tell.

why do you even need this in a separate folder? you can associate the picture with a contact, then you can delete the picture from Photos, and it doesn't impact the contact picture

Ok in the 20 minute video you can download I see he has all these different selctions like Italy trip, our pics, etc..etc.. If im taking a pic and they are all going into the camera roll, how do I seperate the file.

Have to sync them with a computer first, then organize them and sync back to the iPhone.

Yeah, it's all keyed to iPhoto. Not sure how it works on a PC but the iPhone/iPhoto/iTunes/Address Book/iCal integration is very tight and logical on a Mac.

Yeah you have to use your computer and then resync the photos. Actually it makes perfect sence to have your contacts pics in a separate folder, so it doesn't mix in with your other pics. What I don't like is how the iPhone relies on a computer too much. You should be able to organize your pictures in different folders from your iPhone.
