What are the optimal height/width/DPI settings for contact photos & wallpapers? I can't find this info anywhere. Thank you!

I've made some backgrounds using 640x430 at 72 dpi. It seems to be a perfect fit for the iPhone's screen. I'm pretty sure you can go up to 160 dpi though since iPhone specs state that its LCD supports 160 dpi.

I'm not a graphics guy so I don't know dpi and all that, but I know the iPhone is 320x480.

160 DPI will match that of the LCD. Most users won't notice the difference between that and 72 DPI.
