If I'm not concerned with listening to the radio in my car, will removing my external car antenna help with the reception while using my FM transmitter? Or will it actually decrease reception since the transmitter might work through that antenna as well?

Removing the antenna will make reception worse because, as you suspected in your second question, the antenna is needed to pick up the transmitter's signal.
If you really want to cut off the outside world, go with an FM modulator that is installed inline with the antenna cable.

I have just gone through this experiment. Removing the antenna reduces the static from outside source interference you might be experiencing to almost nothing, but also the sound quality from the transmitter suffers to the same degree. I ended up putting the antenna back.
