In iTunes, go to Edit>Preferences>Importing and set it to the bit rate that you want. Then highlight the songs in question and select 'convert to'. After the songs finish converting make sure you leave them highlighted and just hit the delete button. Converting will make a duplicate of the song but will leave the original highlighted and the new ones will not be highlighted. This will make it easier to delete the dups.
As above, the AAC codec is a smaller file size & therefore will take up less space on the iPod than MP3 files.

Please note - you will get some loss of quality by doing this (as opposed to re-ripping from source CDs). Whether or not you notice this loss is up to your ears.
